Why is the unlevered beta increasing if the debt beta > 0. What's the intuition?

The formula: B_U = E/V * B_E + D/V * B_D

It makes perfectly sense by looking at the formula; however, I would like to understand the intuition behind it.

Answer #1

The intuition is that since unlevered beta is the weighted average of equity beta and debt beta so unlevered beta will increase if debt beta is positive. The intuition is based on the premise that true systematic risk of a company’s assets (not just its equity) should be considered. As such unlevered beta is that quantum of systematic risk that is left after the additional financial risk that is associated with debt is removed.

Thus as unlevered beta is essentially beta of assets and is the weighted average of equity beta and debt beta it can be concluded that unlevered beta will increase if debt beta is positive (i.e. > 0).
