Capital structure of a company is basically a mixture of equity and debt financing. The change in capital structure will lead to change in risk level and cash flow generation. Capital structure affects the company's valuation as capital structure influences the cost of capital. Now, if we value company using discounted cash flow method, projected cash flows or other economic benefits are converted to present value by applying a present value discount rate. This rate is derived from the cost of capital which is based on the weighted average cost of capital (WACC) which is company’s average cost of equity and debt, weighted according to the relative proportion of each in the company’s capital structure.
