When investing money, an important factor for consideration is the quality of a company’s earnings. What does earnings quality refer within investment analysis, and how would an investor judge the earnings quality of a company?

Earning Quality describes a company's actual financial condition, not manipulated by anybody to portray a better picture before investors or simply to get rid off taxes. If the earning quality of a company is high enough, investors are more likely to have faith in that particular company for performing even better or at least sustaining the same quality in future. Obviously as a result of this , entrepreneurs will count on the company for more cash flows . At the same time its stock market value will continue to be high.

The Balance Sheet and Cash Flow Statement are such two processes from where income of the company as a whole can be calculated which in turn would help in understanding the quality of earnings. More specifically, net income is that sole factor based on which analysts detect earnings quality, for example, if net income of an economic year is higher than the previous year , it is linked with high quality earnings. But increasing income may not always be a result of high cash flows ; the latter can be too low or even negative at the time of steady income growth. Analysts must look for something other than sales for determining that high income growth. One time transaction between parties can also be a factor to look upon. The items from which earnings quality can be measured are :

  1. Predictions based on previous performances
  2. Details of one time transaction
  3. Reserve Balance
  4. Related party dealings and ambiguities in reports capturing those transactions
  5. Consistent account policy etc.
